I'm not going to bother figuring out why this works, but whatever, its what I've been doing. I'm on a 16 Gig touch with firmware 1.1.1. This works in OS X:
1. Right-click mp4 file > open with > QuickTime Player (w/ registered Pro license)
2. File menu > Export > Movie to iPhone
3. Save resulting m4v file and a good html wrapper to the server.

Tip: as soon as a browser movie starts playing, tap on some non-button area to immediately go full-screen.

Yes, it looks like crap in a real browser. While in a real browser, though, feel free to "get source" and glance at the boring html... no tricks. Fix the css and add embed tags if you're feeling ambitious. In the meantime, try it on the touch/iphone.
